{"id":42794,"date":"2015-06-15T07:52:42","date_gmt":"2015-06-15T05:52:42","guid":{"rendered":"http:\/\/beta.next-finance.net\/strategie\/negative-real-rates-likely-to-be-a-lasting-feature-in-the-eurozone\/"},"modified":"2019-12-30T23:43:57","modified_gmt":"2019-12-30T22:43:57","slug":"negative-real-rates-likely-to-be-a-lasting-feature-in-the-eurozone","status":"publish","type":"post","link":"http:\/\/beta.next-finance.net\/en\/strategie\/negative-real-rates-likely-to-be-a-lasting-feature-in-the-eurozone\/","title":{"rendered":"Negative real rates likely to be a lasting feature in the Eurozone"},"content":{"rendered":"<p>To anticipate the future behaviour of the Eurozone 10-year swap rate, it may be useful to consider separately its two<br \/>\ncomponents, namely the breakeven swap (in fact the real rate) and the inflation swap.<\/p>\n<p><a href=\"http:\/\/www.next-finance.net\/http:\/\/beta.next-finance.net\/wp-content\/uploads\/2015\/06\/structure_of_ez_nominal_10-year_swap.jpg\"><img loading=\"lazy\" class=\" aligncenter size-full wp-image-42788\" src=\"IMG\/jpg\/structure_of_ez_nominal_10-year_swap.jpg\" alt=\"structure_of_ez_nominal_10-year_swap.jpg\" align=\"center\" width=\"680\" height=\"390\" \/><\/a><\/p>\n<p>Pre-crisis, as highlighted in the chart above, the inflation swap hovered between 2% and 2.5% on the view that the<br \/>\nEuropean Central Bank anti-inflation credibility was rock solid. The crisis led to much greater volatility to begin with,<br \/>\nbut it was not until 2013, when the deflation risk started to loom high, that the inflation swap subsided sharply.<br \/>\nHowever, prospects that the ECB would resort to quantitative easing and then the launch of the PSPP did enable the<br \/>\ninflation swap to pick up slightly later on.<\/p>\n<p>The real component of the nominal swap (i.e. the breakeven swap) displayed far greater volatility over the period<br \/>\nthan the inflation premium (standard deviations of 0.92 and 0.3, respectively, over the period). Even when standard<br \/>\ndeviations are calculated over shorter period (3 months in the chart below), the breakeven swap nearly always<br \/>\ndisplayed greater volatility than the inflation swap.<\/p>\n<p>Pre-crisis, the breakeven swap hovered between 1.5% and 2.5%. It collapsed immediately after the onset of the<br \/>\ncrisis and, especially, sunk into negative territory from 2013 onwards, where it remains to this day.<\/p>\n<p><a href=\"http:\/\/www.next-finance.net\/http:\/\/beta.next-finance.net\/wp-content\/uploads\/2015\/06\/3-month_volatility-contributions_to_10-year_nominal_swap_rate_in.jpg\"><img loading=\"lazy\" class=\" aligncenter size-full wp-image-42790\" src=\"IMG\/jpg\/3-month_volatility-contributions_to_10-year_nominal_swap_rate_in.jpg\" alt=\"3-month_volatility-contributions_to_10-year_nominal_swap_rate_in.jpg\" align=\"center\" width=\"1039\" height=\"377\" \/><\/a><\/p>\n<p>When contributions are expressed in percentage terms, this reveals that, pre-crisis, the breakeven swap and inflation<br \/>\nswap contributed just about equally to the formation of the nominal swap rate (see right-hand chart above). In the<br \/>\nwake of the crisis, however, the contribution by the breakeven swap tended toward zero percent, then became<br \/>\nsignificantly less than zero percent, given that real rates moved into negative territory.<\/p>\n<p>The current situation is therefore far removed from normality such as it was pre-crisis (fifty-fifty contributions by the<br \/>\ninflation premium and real rate). This raises a number of questions:<br \/>\n<br \/>1. Will there be a return to the normality of old?<br \/>\n<br \/>2. Will the inflation swap and breakeven swap end up once again making 50% contributions, i.e. 200bp each?<br \/>\n<br \/>3. How long will this normalisation take?<\/p>\n<p>The inflation swap could continue to rise, but rather more on account of the evolution in crude oil prices (over which<br \/>\nthe ECB has no say) than monetary policy measures. Come the end of the year, assuming crude oil prices stabilise, Eurozone inflation could reach around 1.5%. Based on the correlation between inflation and the inflation swap since<br \/>\n2005, this suggests that the 10-year inflation swap could reach 2%, up 60bp from current levels, and nearer its<br \/>\naverage level pre-crisis.<\/p>\n<p><a href=\"http:\/\/www.next-finance.net\/http:\/\/beta.next-finance.net\/wp-content\/uploads\/2015\/06\/correlation_between_inflation_and_the_10-year_inflation_swap.jpg\"><img loading=\"lazy\" class=\" aligncenter size-full wp-image-42792\" src=\"IMG\/jpg\/correlation_between_inflation_and_the_10-year_inflation_swap.jpg\" alt=\"correlation_between_inflation_and_the_10-year_inflation_swap.jpg\" align=\"center\" width=\"684\" height=\"387\" \/><\/a><\/p>\n<p>If the breakeven swap is stable over this same period, this signifies that the 10-year nominal swap could clamber by<br \/>\na further 60bp or so by the year-end, back to around 1.80%. It seems reasonable to assume that, to begin with, the<br \/>\nEuropean Central Bank will endeavour to keep the 10-year nominal swap as low as possible, which means that the<br \/>\nbreakeven swap will remain deep in negative territory.
