{"id":66798,"date":"2017-11-06T01:23:34","date_gmt":"2017-11-06T00:23:34","guid":{"rendered":"http:\/\/beta.next-finance.net\/opinion\/the-triumph-of-abenomics\/"},"modified":"2017-11-06T01:23:34","modified_gmt":"2017-11-06T00:23:34","slug":"the-triumph-of-abenomics","status":"publish","type":"post","link":"http:\/\/beta.next-finance.net\/en\/opinion\/the-triumph-of-abenomics\/","title":{"rendered":"The triumph of Abenomics"},"content":{"rendered":"<p>The strength of this phase of growth is due to the<br \/>\nfact that it is not driven by the improvement in world<br \/>\ntrade alone, as was the case for all the Japanese<br \/>\neconomy\u2019s false starts over the past two decades,<br \/>\nbut rather it is the result of synergies uniting the<br \/>\nthree arrows of Prime Minster Shinzo Abe\u2019s economic<br \/>\nprogram (fiscal stimulus, monetary easing, structural<br \/>\nreforms). <\/p>\n<p>Monetary policy is based on three areas (QE,<br \/>\nnegative policy rates and control on the yield curve)<br \/>\nto keep the yen weak and long-term rates low<br \/>\ndespite a continued unsustainable budget deficit<br \/>\n(public debt was monetized at 45%). Reforms to the<br \/>\nlabor market promote immigration and increase the<br \/>\npresence of women in the workforce, thereby<br \/>\nensuring that Japanese companies maintain wide<br \/>\nmargins despite achieving full employment with<br \/>\nunemployment at a mere 2.8%. <\/p>\n<p><quote>This economic policy has its limits: we are far from<br \/>\nthe 2% inflation target, which makes the economy<br \/>\nvulnerable to a return to deflation in the event of an<br \/>\nexternal shock.<\/quote><br \/>\n The improvement in public finances is<br \/>\npushed back, while the ageing population points to<br \/>\nan erosion in the country\u2019s external assets (currently<br \/>\n65% of GDP). Tax adjustment targets households via<br \/>\nincreases to VAT, while corporation tax rates have<br \/>\nbeen severely cut from 40% to 30%, further bloating<br \/>\ncorporate margins that are already substantial. <\/p>\n<p>Lastly, incentives for financial institutions to make<br \/>\ntheir portfolios more international are a double-edged<br \/>\nsword: on the one hand, they could trigger<br \/>\nuncontrollable capital outflows in the event of a loss<br \/>\nof confidence in monetary policy if inflation<br \/>\nexpectations suddenly soar; on the other hand, Japanese banks have become the largest eurodollar<br \/>\nlenders in the world, exposing them to a potential<br \/>\nsqueeze on dollar liquidity (Quantitative Tightening<br \/>\nfrom the Fed). <\/p>\n<p>For now, the Bank of Japan\u2019s failure to push up<br \/>\ninflation expectations paradoxically safeguards from<br \/>\nthe risk of outflow for the yen and JGB. Furthermore,<br \/>\ncapital outflows are restricted by the renewed Japan<br \/>\npremium on dollar-yen forex swaps, which reduces<br \/>\nthe appeal of US bonds once the cost of forex<br \/>\nhedging is factored in.<\/p>\n<p><quote>So Japanese growth is particularly robust and slanted<br \/>\nin favor of corporate profits (wage inertia). It is<br \/>\ntherefore not surprising that projected earnings<br \/>\ngrowth for listed companies is more than 10%.<\/quote><\/p>\n<p>Valuations for Japanese equities are attractive in our<br \/>\nview (Price to Book of 1.4 at fair value, P\/E 14x vs.<br \/>\n16x in our model). Lastly, the Bank of Japan<br \/>\ncontinues to buy equities via ETF (JPY6tr in three<br \/>\nyears). We therefore overweight Japanese equities in<br \/>\nour multi-asset portfolios.<\/p>\n<p>Risks on this position are primarily political. Japanese<br \/>\ngrowth hinges on momentum in China, but a blip in<br \/>\nthe Chinese cycle seems improbable in the short<br \/>\nterm with changes in the make-up of leadership<br \/>\nduring the Communist Party Congress. However,<br \/>\nelections on October 22 have already had an impact<br \/>\non Japanese economic policy: the emergence of a<br \/>\nnew opposition led by the governor of Tokyo, Yuriko<br \/>\nKoike, forced the government to make fresh fiscal<br \/>\npledges (half of the revenue derived from the hike in<br \/>\nVAT in 2019 will go to the education budget).<\/p>\n<p>Meanwhile, geopolitical threats remain. Japan\u2019s trade<br \/>\nsurplus, inflated by the weak yen policy, could attract<br \/>\nire from the White House, as it did during Reagan\u2019s<br \/>\nVoluntary Export Restraints. Lastly, Japan is exposed<br \/>\nto the risk of an escalation in the North Korean crisis:<br \/>\nthis issue is a systemic risk for all risky assets<br \/>\n(equities, credit), which we partly hedge via our<br \/>\nexposure to gold and the dollar.<\/p>\n","protected":false},"excerpt":{"rendered":"<p>Japan posted growth of 1.5% in the first half of the<br \/>\nyear, which is a remarkable performance for an<br \/>\neconomy with estimated potential of no more than<br \/>\n1%.
